I too have this problem!
What I do is back up movies to VOB + IDX and SUB. I convert the video+audio to divx with the DIVX converter, then mux in the subtitles, with the use of [other software] in order to get subtitles to work with the PS3.
The VOB-file does not contain any subtitles, at least not any recognized by Media Player Classic or Windows Media Player (ver12).
I am using DVDfab 7.0.4
By the way, I tried using h264 before but I thought the quality was horrible. Not quite sure if the subtitles worked either.
